Cash is held primarily for the purposes of meeting the needs of day -to-day transactions. It is also a liquidity reserve designed to prevent shortages that may arise from an imbalance in cash inflows and outflows.
A relatively high ratio may be due to a cash shortage that can ultimately result in a liquidity crisis if there is no other sources of funds available, a relatively low rate may be due to the company's holding cash unnecessarily.
